I have recently began using UDK, I was looking for a program to use in place of 3DS MAX. Since 3DS is way out of my price range! Would I run into any problems in using that program making Character models and stuff like that and just porting them over just like someone would do in 3ds Max? Also I was watching a tutorial on UDN talking about skeletal meshes, would I need that program as well to get the job done?

Blender with UDK

You can use Blender with no issues, just export using the FBX format for everything (static and skeletal). In the past, Blender has always had issues with smoothing groups and UDK, but the developers are finally starting to focus more on the game dev features of Blender. Smoothing groups are fixed, with more game related changes to come.
